U.S.E. or Bust

Call me Oswald Spengler if you must, but it's hard to avoid the conclusion that the United States and the European Union are currently engaged in competitive decadence. The two leading polities of the west seem incapable of tackling the debt and deficit burdens which their closely related versions of liberal democratic capitalism have built up. Their politicians dance like drunkards along the cliff's edge of default.

If Thursday's crunchtime meeting of eurozone leaders in Brussels does not reassure the markets, some part of the eurozone may fall within days. In Washington, the countdown continues to what Americans are calling D-day, 2 August, when the US government says it would no longer be able to pay its bills within the existing debt ceiling of $14.3 trillion. The two largest economies in the world teeter on the brink of eurogeddon and dollargeddon.

It looks as if America will step back from the brink, though without fixing the underlying problem. And Europe? I wouldn't count on it.

The west's twin competitors in decadence are different in many ways. The US's soaring debt is a danger to the country's credibility and power in the world; it does not threaten the union itself. The eurozone crisis puts in question the very future of Europe's more recent and looser union.

The EU is a commonwealth of 27 sovereign states, with a union budget distributing just 1% of their combined GDP. The public debts of those states vary from going on 150% in Greece to less than 7% in virtuous Estonia. The US is a full federal union of 50 states, but with a national government redistributing just under a quarter of the country's GDP – whereas the national government of a European country would typically redistribute around a half.

US Republicans and Democrats are more polarised by ideology than any mainstream European parties are. Where Americans are divided by ideology, Europeans are divided by nationality. The Republicans of the eurozone crisis are the Germans. German chancellor Angela Merkel is to Brussels what House Republican leader Eric Cantor is to Washington: the powerful but shortsighted blocker.

The US debt burden rose thanks to tax cuts introduced under President George W Bush and expenditure on foreign wars, as well as growing health and welfare spending – and then the bailouts and Obama's large-scale Keynesian deficit spending following the financial crisis. Europeans typically did not do major tax cuts, let alone wars. With a few exceptions, such as Britain and France, their defence spending has shrunk from small to tiny.

But Europeans went on their own kinds of binge over the last decade. Notably this included a splurge of irresponsible spending and borrowing by the peripheral member states of the eurozone, such as Greece, Portugal and Spain, facilitated by a splurge of irresponsible lending by French and German banks. Both sides were lulled into a sense of false security by the apparent one-for-all and all-for-one interest rates and promise of the eurozone.

So there are obvious differences between the two sides of the Atlantic. But dig a little deeper and you find profound similarities. For in truth, this is a structural crisis of liberal democratic capitalism – or, if you prefer to emphasise the politics, liberal capitalist democracy – as it has developed in the heartlands of the west over the last decades.

On both sides of the Atlantic we have lived beyond our means. Look at the graphs and you can see corporate, household and public debt piling up over the last 40 years. Now, with the nationalisation of private debt following the financial crisis, and the slump in growth and government revenues, the figure for public debt is creeping up, like the temperature gauge on an overheating car, to the danger level of 90%, 100%, 110% of GDP.

Our financial system, which privatised profit and socialised risk, must bear a significant part of the blame. (Last year, according to the Office for National Statistics, Britain's bankers and insurance brokers still found themselves worth £14bn in bonuses.) So must relentless consumerism, with advertisers discovering ever more refined ways to manufacture "needs". So must postwar baby boomers' expectations of ever more healthcare, welfare, social security and pensions: a fair aspiration, you might say, were it not bought at the expense of our children.

Again, the differences between the US and Europe in this respect are greatly overstated. A breakdown on the US website factcheck.org shows that nearly half of US federal government expenditure is already going on what Europeans call the welfare state. (To be precise: social security, Medicare, Medicaid, the children's health insurance program and low-income assistance totalled 46.9% of spending in the 2010 fiscal year.) Admittedly, that's half of a quarter of GDP, rather than, say, two thirds of a half, as in a generous European welfare state; but it's still the lion's share – and going up.

Then there's the politics. What we see today on both sides of the Atlantic is a perversion of democracy. It consists in giving vocal sections of the people what they want in the short term rather than proposing to most of the people what they need in the longer term – and taking the risk of short-term unpopularity along the way, as all good leaders have done. As the New York Times columnist David Brooks points out, US Republicans last week refused a deal that could actually have cut US government spending by at least $3 trillion over a decade. Back in Europe, contrast Helmut Kohl and Merkel. The former led German public opinion, the latter has followed it to the cliff's edge.

This is a politics that is hyper-responsive to money, special interests, media campaigns, pressure groups, focus groups and the latest opinion poll or sub-national election. It's no accident that Washington and Brussels compete for the title of lobbyist's paradise. It turns out that what both these huge, sprawling polities, the EU and the US, do better than anything else is the aggregation of particular interests – and the appeasement of as many of them as can be appeased at any one time.

There's the echo of an old argument here. Federalist paper No 10, written by James Madison, argued that a large republic would be better equipped than small states to defend the public weal against special interests and factions. It would make it more difficult for unworthy candidates to "practise with success the vicious arts, by which elections are too often carried". Wise, farsighted representatives would "refine and enlarge the public views". Montesquieu had therefore been wrong to suggest democracy might work best in smaller units, and be harder to sustain in large ones.

The Chinese communist party goes one step further. With $3 trillion dollars in the safe – that's Safe, the English acronym for China's State Administration of Foreign Exchange – it argues that the People's Republic has found a better, more effective way to run a large, diverse territory.

The task that now confronts the twin giants of the liberal democratic west is to prove Madison right, Spengler and the Chinese Communist party wrong. So far, we're making quite a hash of it.

Empires Rise & Fall



America clocked up a record last week. The latest drop in house prices meant that the cost of real estate has fallen by 33% since the peak – even bigger than the 31% slide seen when John Steinbeck was writing The Grapes of Wrath.

Unemployment has not returned to Great Depression levels but at 9.1% of the workforce it is still at levels that will have nerves jangling in the White House. The last president to be re-elected with unemployment above 7.2% was Franklin Delano Roosevelt.

The US is a country with serious problems. Getting on for one in six depend on government food stamps to ensure they have enough to eat. The budget, which was in surplus little more than a decade ago, now has a deficit of Greek-style proportions. There is policy paralysis in Washington.

The assumption is that the problems can be easily solved because the US is the biggest economy on the planet, the only country with global military reach, the lucky possessor of the world's reserve currency, and a nation with a proud record of re-inventing itself once in every generation or so.

All this is true and more. US universities are superb, attracting the best brains from around the world. It is a country that pushes the frontiers of technology. So, it may be that the US is about to emerge stronger than ever from the long nightmare of the sub-prime mortgage crisis. The strong financial position of American companies could unleash a wave of new investment over the next couple of years.

Let me put an alternative hypothesis. America in 2011 is Rome in 200AD or Britain on the eve of the first world war: an empire at the zenith of its power but with cracks beginning to show.

The experience of both Rome and Britain suggests that it is hard to stop the rot once it has set in, so here are the a few of the warning signs of trouble ahead: military overstretch, a widening gulf between rich and poor, a hollowed-out economy, citizens using debt to live beyond their means, and once-effective policies no longer working. The high levels of violent crime, epidemic of obesity, addiction to pornography and excessive use of energy may be telling us something: the US is in an advanced state of cultural decadence.

Empires decline for many different reasons but certain factors recur. There is an initial reluctance to admit that there is much to fret about, and there is the arrival of a challenger (or several challengers) to the settled international order. In Spain's case, the rival was Britain. In Britain's case, it was America. In America's case, the threat comes from China.

Britain's decline was extremely rapid after 1914. By 1945, the UK was a bit player in the bipolar world dominated by the US and the Soviet Union, and sterling – the heart of the 19th-century gold standard – was rapidly losing its lustre as a reserve currency. There had been concerns, voiced as far back as the 1851 Great Exhibition, that the hungrier, more efficient producers in Germany and the US threatened Britain's industrial hegemony. But no serious policy action was taken. In the second half of the 19th century there was a subtle shift in the economy, from the north of England to the south, from manufacturing to finance, from making things to living off investment income. By 1914, the writing was on the wall.

In two important respects, the US today differs from Britain a century ago. It is much bigger, which means that it benefits from continent-wide economies of scale, and it has a presence in the industries that will be strategically important in the first half of the 21st century. Britain in 1914 was over-reliant on coal and shipbuilding, industries that struggled between the world wars, and had failed to grasp early enough the importance of emerging new technologies.

Even so, there are parallels. There has been a long-term shift of emphasis in the US economy away from manufacturing and towards finance. There is a growing challenge from producers in other parts of the world.

Frenzy

Now consider the stark contrast between this economic recovery and the pattern of previous cycles. Traditionally, a US economic recovery sees unemployment coming down smartly as lower interest rates encourage consumers to spend and the construction industry to build more homes. This time, it has been different. There was a building frenzy during the bubble years, which left an overhang of supply even before plunging prices and rising unemployment led to a blitz of foreclosures.

America has more homes than it knows what to do with, and that state of affairs is not going to change for years.

Over the past couple of months, there has been a steady drip-feed of poor economic news that has dented hopes of a sustained recovery. Optimism has now been replaced by concern that the United States could be heading for the dreaded double-dip recession.

In the real estate market, which is the symptom of America's deep-seated economic malaise, the double dip has already arrived. Tax breaks to homeowners provided only a temporary respite for a falling market and millions of Americans are living in homes worth less than they paid for them. The latest figures show that more than 28% of homes with a mortgage are in negative equity. Unsurprisingly, that has made Americans far more cautious about spending money. Rising commodity prices exacerbate the problem, since they push up inflation and reduce the spending power of wages and salaries.

Macro-economic policy has proved less effective than normal. That's not for want of trying, though. The US has had zero short-term interest rates for well over two years. It has had two big doses of quantitative easing, the second of which is now ending. Its budget deficit is so big it has led to warnings from the credit-rating agencies, in spite of the dollar's reserve currency status. And Washington has adopted a policy of benign neglect towards the currency, despite the strong-dollar rhetoric, in the hope that cheaper exports will make up for the squeeze on consumer spending.

Policy, as ever, is geared towards growth because the great existential fear of the Fed, the Treasury and whoever occupies the White House is a return to the 1930s. Back then, the economic malaise could be largely attributed to deflationary economic policies that deepened the recession caused by the popping of the 1920s stock market bubble. The feeble response to today's growth medicine suggests that the US is structurally far weaker than it was in the 1930s. Tackling these weaknesses will require breaking finance's stranglehold over the economy and measures to boost ordinary families' spending power and so cut their reliance on debt. It will require an amnesty for the housing market. Above all, America must rediscover the qualities that originally made it great. That will not be easy.

No So Global...

GEOFFREY CROWTHER, editor of The Economist from 1938 to 1956, used to advise young journalists to “simplify, then exaggerate”. He might have changed his advice if he had lived to witness the current debate on globalisation. There is a lively discussion about whether it is good or bad. But everybody seems to agree that globalisation is a fait accompli: that the world is flat, if you are a (Tom) Friedmanite, or that the world is run by a handful of global corporations, if you are a (Naomi) Kleinian.

Pankaj Ghemawat of IESE Business School in Spain is one of the few who has kept his head on the subject. For more than a decade he has subjected the simplifiers and exaggerators to a barrage of statistics. He has now set out his case—that we live in an era of semi-globalisation at most—in a single volume, “World 3.0”, that should be read by anyone who wants to understand the most important economic development of our time.

Mr Ghemawat points out that many indicators of global integration are surprisingly low. Only 2% of students are at universities outside their home countries; and only 3% of people live outside their country of birth. Only 7% of rice is traded across borders. Only 7% of directors of S&P 500 companies are foreigners—and, according to a study a few years ago, less than 1% of all American companies have any foreign operations. Exports are equivalent to only 20% of global GDP. Some of the most vital arteries of globalisation are badly clogged: air travel is restricted by bilateral treaties and ocean shipping is dominated by cartels.

Far from “ripping through people’s lives”, as Arundhati Roy, an Indian writer, claims, globalisation is shaped by familiar things, such as distance and cultural ties. Mr Ghemawat argues that two otherwise identical countries will engage in 42% more trade if they share a common language than if they do not, 47% more if both belong to a trading block, 114% more if they have a common currency and 188% more if they have a common colonial past.

What about the “new economy” of free-flowing capital and borderless information? Here Mr Ghemawat’s figures are even more striking. Foreign direct investment (FDI) accounts for only 9% of all fixed investment. Less than 20% of venture capital is deployed outside the fund’s home country. Only 20% of shares traded on stockmarkets are owned by foreign investors. Less than 20% of internet traffic crosses national borders.

And what about the direction rather than the extent of globalisation? Surely Mr Friedman (author of “The World is Flat”) and company are right about where we are headed even if they exaggerate how far we have got? In fact, today’s levels of emigration pale beside those of a century ago, when 14% of Irish-born people and 10% of native Norwegians had emigrated. Back then you did not need visas. Today the world spends $88 billion a year on processing travel documents and in a tenth of the world’s countries a passport costs more than a tenth of the average annual income.

That FDI fell from nearly $2 trillion in 2007 to $1 trillion in 2009 can be put down to the global financial crisis. But other trends suggest that globalisation is reversible. Nearly a quarter of North American and European companies shortened their supply chains in 2008 (the effect of Japan’s disaster on its partsmakers will surely prompt further shortening). It takes three times as long to process a lorry-load of goods crossing the Canadian-American border as it did before September 11th 2001. Even the internet is succumbing to this pattern of regionalisation, as governments impose a patchwork of local restrictions on content.

Mr Ghemawat also explodes the myth that the world is being taken over by a handful of giant companies. The level of concentration in many vital industries has fallen dramatically since 1950 and remained roughly constant since 1980: 60 years ago two car companies accounted for half of the world’s car production, compared with six companies today.

He also refutes the idea that globalisation means homogenisation. The increasing uniformity of cities’ skylines worldwide masks growing choice within them, to which even the most global of companies must adjust. McDonald’s serves vegetarian burgers in India and spicy ones in Mexico, where Coca-Cola uses cane sugar rather than the corn syrup it uses in America. MTV, which went global on the assumption that “A-lop-bop-a-doo-bop-a-lop-bam-boom” meant the same in every language, now includes five calls to prayer a day in its Indonesian schedules.

Spot the difference

Mr Ghemawat notes that company bosses lead the pack when it comes to overestimating the extent of globalisation. Nokia, for example, spent years trying to break into Japan’s big but idiosyncratic mobile-handset market with its rest-of-the-world-beating products before finally conceding defeat. In general companies frequently have more to gain through exploiting national differences—perhaps through arbitrage—than by muscling them aside.

This sober view of globalisation deserves a wide audience. But whether it will get it is another matter. This is partly because “World 3.0” is a much less exciting title than “The World is Flat” or “Jihad vs. McWorld”. And it is partly because people seem to have a natural tendency to overestimate the distance-destroying quality of technology. Go back to the era of dictators and world wars and you can find exactly the same addiction to globaloney. Henry Ford said cars and planes were “binding the world together”. Martin Heidegger said that “everything is equally far and equally near”. George Orwell got so annoyed by all this that he wrote a blistering attack on all the fashionable talk about the abolition of distance and the disappearance of frontiers—and that was in 1944, when Adolf Hitler was advancing his own unique approach to the flattening of the world.

Poor Economics

Why would a man in Morocco who doesn’t have enough to eat buy a television?
Why is it so hard for children in poor areas to learn even when they attend school?
Why do the poorest people in the Indian state of Maharashtra spend 7 percent of their food budget on sugar?
Does having lots of children actually make you poorer?

For more than fifteen years Abhijit V. Banerjee and Esther Duflo have worked with the poor in dozens of countries spanning five continents, trying to understand the specific problems that come with poverty and to find proven solutions. Their book is radical in its rethinking of the economics of poverty, but also entirely practical in the suggestions it offers. Through a careful analysis of a very rich body of evidence, including the hundreds of randomized control trials that Banerjee and Duflo’s lab has pioneered, they show why the poor, despite having the same desires and abilities as anyone else, end up with entirely different lives.

Through their work, Banerjee and Duflo look at some of the most surprising facets of poverty: why the poor need to borrow in order to save, why they miss out on free life-saving immunizations but pay for drugs that they do not need, why they start many businesses but do not grow any of them, and many other puzzling facts about living with less than 99 cents per day.

POOR ECONOMICS argues that so much of anti-poverty policy has failed over the years because of an inadequate understanding of poverty. The battle against poverty can be won, but it will take patience, careful thinking and a willingness to learn from evidence. Banerjee and Duflo are practical visionaries whose meticulous workoffers transformative potential for poor people anywhere, and is a vital guide to policy makers, philanthropists, activists and anyone else who cares about building a world without poverty.

Companies and Information

IN EARLY February Hewlett-Packard showed off its new tablet computer, which it hopes will be a rival to Apple’s iPad. The event was less exciting than it might have been, thanks to the leaking of the design in mid-January. Other technology companies have suffered similar embarrassments lately. Dell’s timetable for bringing tablets to market appeared on a tech-news website. A schedule for new products from NVIDIA, which makes graphics chips, also seeped out.

Geeks aren’t the only ones who can’t keep a secret. In January it emerged that Renault had suspended three senior executives, allegedly for passing on blueprints for electric cars (which the executives deny). An American radio show has claimed to have found the recipe for Coca-Cola’s secret ingredient in an old newspaper photograph. Facebook’s corporate privacy settings went awry when some of the social network’s finances were published. A strategy document from AOL came to light, revealing that the internet and media firm’s journalists were expected to write five to ten articles a day.

Meanwhile, Julian Assange has been doing his best to make bankers sweat. In November the founder of WikiLeaks promised a “megaleak” early in 2011. He was said to be in possession of a hard drive from the laptop of a former executive of an unnamed American bank, containing documents even more toxic than the copiously leaked diplomatic cables from the State Department. They would reveal an “ecosystem of corruption” and “take down a bank or two”.

“I think it’s great,” Mr Assange said in a television interview in January. “We have all these banks squirming, thinking maybe it’s them.” At Bank of America (BofA), widely thought to be the bank in question, an internal investigation began. Had any laptop gone missing? What could be on its hard drive? And how should BofA react if, say, compromising e-mails were leaked?

The bank’s bosses and investigators can relax a bit. Recent reports say that Mr Assange has acknowledged in private that the material may be less revealing than he had suggested. Financial experts would be needed to determine whether any of it was at all newsworthy.

Even so, the WikiLeaks threat and the persistent leaking of other supposedly confidential corporate information have brought an important issue to the fore. Companies are creating an ever-growing pile of digital information, from product designs to employees’ e-mails. Keeping tabs on it all is increasingly hard, not only because there is so much of it but also because of the ease of storing and sending it. Much of this information would do little damage if it seeped into the outside world; some of it, indeed, might well do some good. But some could also be valuable to competitors—or simply embarrassing—and needs to be protected. Companies therefore have to decide what they should try to keep to themselves and how best to secure it.

Trying to prevent leaks by employees or to fight off hackers only helps so much. Powerful forces are pushing companies to become more transparent. Technology is turning the firm, long a safe box for information, into something more like a sieve, unable to contain all its data. Furthermore, transparency can bring huge benefits. “The end result will be more openness,” predicts Bruce Schneier, a data-security guru.

From safe to sieve

When corporate information lived only on paper, which was complemented by microfilm about 50 years ago, it was much easier to manage and protect than it is today. Accountants and archivists classified it; the most secret documents were put in a safe. Copying was difficult: it would have taken Bradley Manning, the soldier who is alleged to have sent the diplomatic cables to WikiLeaks, years to photograph or smuggle out all the 250,000 documents he is said to have downloaded—assuming that he was not detected.

Things did not change much when computers first made an appearance in firms. They were used mostly for accounting or other transactions, known as “structured information”. And they were self-contained systems to which few people had access. Even the introduction in the 1980s of more decentralised information-technology (IT) systems and personal computers (PCs) did not make much of a difference. PCs served at first as glorified typewriters.

It was only with the advent of the internet and its corporate counterpart, the intranet, that information began to flow more quickly. Employees had access to lots more data and could exchange electronic messages with the outer world. PCs became a receptacle for huge amounts of “unstructured information”, such as text files and presentations. The banker’s hard drive in Mr Assange’s possession is rumoured to contain several years’ worth of e-mails and attachments.

Now an even more important change is taking place. So far firms have spent their IT budgets mostly on what Geoffrey Moore of TCG Advisors, a firm of consultants, calls “systems of record”, which track the flow of money, products and people within a company and, more recently, its network of suppliers. Now, he says, firms are increasingly investing in “systems of engagement”. By this he means all kinds of technologies that digitise, speed up and automate a firm’s interaction with the outer world.

Mobile devices, video conferencing and online chat are the most obvious examples of these technologies: they allow instant communication. But they are only part of the picture, says Mr Moore. Equally important are a growing number of tools that enable new forms of collaboration: employees collectively edit online documents, called wikis; web-conferencing services help firms and their customers to design products together; and smartphone applications let companies collect information about people’s likes and dislikes and hence about market trends.

It is easy to see how such services will produce ever more data. They are one reason why IDC, a market-research firm, predicts that the “digital universe”, the amount of digital information created and replicated in a year, will increase to 35 zettabytes by 2020, from less than 1 zettabyte in 2009 (see chart); 1 zettabyte is 1 trillion gigabytes, or the equivalent of 250 billion DVDs. But these tools will also make a firm’s borders ever more porous. “WikiLeaks is just a reflection of the problem that more and more data are produced and can leak out,” says John Mancini, president of AIIM, an organisation dedicated to improving information management.

Two other developments are also poking holes in companies’ digital firewalls. One is outsourcing: contractors often need to be connected to their clients’ computer systems. The other is employees’ own gadgets. Younger staff, especially, who are attuned to easy-to-use consumer technology, want to bring their own gear to work. “They don’t like to use a boring corporate BlackBerry,” explains Mr Mancini.

The data drain

As a result, more and more data are seeping out of companies, even of the sort that should be well protected. When Eric Johnson of the Tuck School of Business at Dartmouth College and his fellow researchers went through popular file-sharing services last year, they found files that contained health-related information as well as names, addresses and dates of birth. In many cases, explains Mr Johnson, the reason for such leaks is not malice or even recklessness, but that corporate applications are often difficult to use, in particular in health care. To be able to work better with data, employees often transfer them into spreadsheets and other types of files that are easier to manipulate—but also easier to lose control of.

Although most leaks are not deliberate, many are. Renault, for example, claims to be a victim of industrial espionage. In a prominent insider-trading case in the United States, some hedge-fund managers are accused of having benefited from data leaked from Taiwanese semiconductor foundries, including spreadsheets showing the orders and thus the sales expectations of their customers.

Not surprisingly, therefore, companies feel a growing urge to prevent leaks. The pressure is regulatory as well as commercial. Stricter data-protection and other rules are also pushing firms to keep a closer watch on information. In America, for instance, the Health Insurance Portability and Accountability Act (HIPAA) introduced security standards for personal health data. In lawsuits companies must be able to produce all relevant digital information in court. No wonder that some executives have taken to using e-mail sparingly or not at all. Whole companies, however, cannot dodge the digital flow.

To help them plug the holes, companies are being offered special types of software. One is called “content management”. Programs sold by Alfresco, EMC Documentum and others let firms keep tabs on their digital content, classify it and define who has access to it. A junior salesman, for instance, will not be able to see the latest financial results before publication—and thus cannot send them to a friend.

Another type, in which Symantec and Websense are the market leaders, is “data loss prevention” (DLP). This is software that sits at the edge of a firm’s network and inspects the outgoing data traffic. If it detects sensitive information, it sounds the alarm and can block the incriminating bits. The software is often used to prevent social-security and credit-card numbers from leaving a company—and thus make it comply with HIPAA and similar regulations.

A third field, newer than the first two, is “network forensics”. The idea is to keep an eye on everything that is happening in a corporate network, and thus to detect a leaker. NetWitness, a start-up company, says that its software records all the digital goings-on and then looks for suspicious patterns, creating “real-time situation awareness”, in the words of Edward Schwartz, its chief security officer.

There are also any number of more exotic approaches. Autonomy, a British software firm, offers “bells in the dark”. False records—made-up pieces of e-mail, say—are spread around the network. Because they are false, no one should gain access to them. If somebody does, an alarm is triggered, as a burglar might set off an alarm breaking into a house at night.

These programs deter some leakers and keep employees from doing stupid things. But reality rarely matches the marketing. Content-management programs are hard to use and rarely fully implemented. Role-based access control sounds fine in theory but is difficult in practice. Firms often do not know exactly what access should be assigned to whom. Even if they do, jobs tend to change quickly. A field study of an investment bank by Mr Johnson and his colleagues found that one department of 3,000 employees saw 1,000 organisational changes within only a few months.

This leads to what Mr Johnson calls “over-entitlement”. So that workers can get their jobs done, they are given access to more information than they really need. At the investment bank, more than 50% were over-entitled. Because access is rarely revoked, over time employees gain the right to see more and more. In some companies, Mr Johnson was able to predict a worker’s length of employment from how much access he had. But he adds that if role-based access control is enforced too strictly, employees have too little data to do their jobs.

Similarly, DLP is no guarantee against leaks: because it cannot tell what is in encrypted files, data can be wrapped up and smuggled out. Network forensics can certainly show what is happening in a small group of people working on a top-secret product. But it is hard to see how it can keep track of the ever-growing traffic that passes through or leaves big corporate IT systems, for instance through a simple memory stick (which plugs into a PC and can hold the equivalent of dozens of feature-length films). “Technology can’t solve the problem, just lower the probability of accidents,” explains John Stewart, the chief security officer of Cisco, a maker of networking equipment.

Other experts point out that companies face a fundamental difficulty. There is a tension in handling large amounts of data that can be seen by many people, argues Ross Anderson, of Cambridge University. If a system lets a few people do only very simple things—such as checking whether a product is available—the risks can be managed; but if it lets a lot of people do general inquiries it becomes insecure. SIPRNet, where the American diplomatic cables given to WikiLeaks had been stored, is a case in point: it provided generous access to several hundred thousand people.

In the corporate world, to limit the channels through which data can escape, some companies do not allow employees to bring their own gear to work or to use memory sticks or certain online services. Although firms have probably become more permissive since, a survey by Robert Half Technology, a recruitment agency, found in 2009 that more than half of chief information officers in America blocked the use of sites such as Facebook at work.

Yet this approach comes at a price, and not only because it makes a firm less attractive to Facebook-using, iPhone-toting youngsters. “More openness also creates trust,” argues Jeff Jarvis, a new-media sage who is writing a book about the virtues of transparency, entitled “Public Parts”. Dell, he says, gained a lot of goodwill when it started talking openly about its products’ technical problems, such as exploding laptop batteries. “If you open the kimono, a lot of good things happen,” says Don Tapscott, a management consultant and author: it keeps the company honest, creates more loyalty among employees and lowers transaction costs with suppliers.

More important still, if the McKinsey Global Institute, the research arm of a consulting firm, has its numbers right, limiting the adoption of systems of engagement can hurt profits. In a recent survey it found that firms that made extensive use of social networks, wikis and so forth reaped important benefits, including faster decision-making and increased innovation.

How then to strike the right balance between secrecy and transparency? It may be useful to think of a computer network as being like a system of roads. Just like accidents, leaks are bound to happen and attempts to stop the traffic will fail, says Mr Schneier, the security expert. The best way to start reducing accidents may not be employing more technology but making sure that staff understand the rules of the road—and its dangers. Transferring files onto a home PC, for instance, can be a recipe for disaster. It may explain how health data have found their way onto file-sharing networks. If a member of the employee’s family has joined such a network, the data can be replicated on many other computers.

Don’t do that again

Companies also have to set the right incentives. To avoid the problems of role-based access control, Mr Johnson proposes a system akin to a speed trap: it allows users to gain access to more data easily, but records what they do and hands out penalties if they abuse the privilege. He reports that Intel, the world’s largest chipmaker, issues “speeding tickets” to employees who break its rules.

Mr Johnson is the first to admit that this approach is too risky for data that are very valuable or the release of which could cause a lot of damage. But most companies do not even realise what kind of information they have and how valuable or sensitive it is. “They are often trying to protect everything instead of concentrating on the important stuff,” reports John Newton, the chief technology officer of Alfresco.

The “WikiLeaks incident is an opportunity to improve information governance,” wrote Debra Logan, an analyst at Gartner, a research firm, and her colleagues in a recent note. A first step is to decide which data should be kept and for how long; many firms store too much, making leaks more likely. In a second round, says Ms Logan, companies must classify information according to how sensitive it is. “Only then can you have an intelligent discussion about what to protect and what to do when something gets leaked.”

Such an exercise could also be an occasion to develop what Mr Tapscott calls a “transparency strategy”: how closed or open an organisation wants to be. The answer depends on the business it is in. For companies such as Accenture, an IT consultancy and outsourcing firm, security is a priority from the top down because it is dealing with a lot of customer data, says Alastair MacWillson, who runs its security business. Employees must undergo security training regularly. As far as possible, software should control what leaves the company’s network. “If you try to do something with your BlackBerry or your laptop that you should not do,” explains Mr MacWillson, “the system will ask you: ‘Should you really be doing this?’”

At the other end of the scale is the Mozilla Foundation, which leads the development of Firefox, an open-source browser. Transparency is not just a natural inclination but a necessity, says Mitchell Baker, who chairs the foundation. If Mozilla kept its cards close to the chest, its global community of developers would not and could not help write the program. So it keeps secrets to a minimum: employees’ personal information, data that business partners do not want made public and security issues in its software. Everything else can be found somewhere on Mozilla’s many websites. And anyone can take part in its weekly conference calls.

Few companies will go that far. But many will move in this direction. The transparency strategy of Best Buy, an electronics retailer, is that its customers should know as much as its employees. Twitter tells its employees that they can tweet about anything, but that they should not do “stupid things”. In the digital era of exploding quantities of data that are increasingly hard to contain within companies’ systems, more companies are likely to become more transparent. Mr Tapscott and Richard Hunter, another technology savant, may not have been exaggerating much a decade ago, when they wrote books foreseeing “The Naked Corporation” and a “World Without Secrets”.

The Future Of The Internet


THE first internet boom, a decade and a half ago, resembled a religious movement. Omnipresent cyber-gurus, often framed by colourful PowerPoint presentations reminiscent of stained glass, prophesied a digital paradise in which not only would commerce be frictionless and growth exponential, but democracy would be direct and the nation-state would no longer exist. One, John-Perry Barlow, even penned “A Declaration of the Independence of Cyberspace”.

Even though all this sounded Utopian when it was preached, it reflected online reality pretty accurately. The internet was a wide-open space, a new frontier. For the first time, anyone could communicate electronically with anyone else—globally and essentially free of charge. Anyone was able to create a website or an online shop, which could be reached from anywhere in the world using a simple piece of software called a browser, without asking anyone else for permission. The control of information, opinion and commerce by governments—or big companies, for that matter—indeed appeared to be a thing of the past. “You have no sovereignty where we gather,” Mr Barlow wrote.

The lofty discourse on “cyberspace” has long changed. Even the term now sounds passé. Today another overused celestial metaphor holds sway: the “cloud” is code for all kinds of digital services generated in warehouses packed with computers, called data centres, and distributed over the internet. Most of the talk, though, concerns more earthly matters: privacy, antitrust, Google’s woes in China, mobile applications, green information technology (IT). Only Apple’s latest iSomethings seem to inspire religious fervour, as they did again this week.

Again, this is a fair reflection of what is happening on the internet. Fifteen years after its first manifestation as a global, unifying network, it has entered its second phase: it appears to be balkanising, torn apart by three separate, but related forces.

First, governments are increasingly reasserting their sovereignty. Recently several countries have demanded that their law-enforcement agencies have access to e-mails sent from BlackBerry smart-phones. This week India, which had threatened to cut off BlackBerry service at the end of August, granted RIM, the device’s maker, an extra two months while authorities consider the firm’s proposal to comply. However, it has also said that it is going after other communication-service providers, notably Google and Skype.

Second, big IT companies are building their own digital territories, where they set the rules and control or limit connections to other parts of the internet. Third, network owners would like to treat different types of traffic differently, in effect creating faster and slower lanes on the internet.

It is still too early to say that the internet has fragmented into “internets”, but there is a danger that it may splinter along geographical and commercial boundaries. Just as it was not preordained that the internet would become one global network where the same rules applied to everyone, everywhere, it is not certain that it will stay that way, says Kevin Werbach, a professor at the Wharton School of the University of Pennsylvania.

To grasp why the internet might unravel, it is necessary to understand how, in the words of Mr Werbach, “it pulled itself together” in the first place. Even today, this seems like something of a miracle. In the physical world, most networks—railways, airlines, telephone systems—are collections of more or less connected islands. Before the internet and the world wide web came along, this balkanised model was also the norm online. For a long time, for instance, AOL and CompuServe would not even exchange e-mails.

Economists point to “network effects” to explain why the internet managed to supplant these proprietary services. Everybody had strong incentives to join: consumers, companies and, most important, the networks themselves (the internet is in fact a “network of networks”). The more the internet grew, the greater the benefits became. And its founding fathers created the basis for this virtuous circle by making it easy for networks to hook up and for individuals to get wired.

Yet economics alone do not explain why the internet rather than a proprietary service prevailed (as Microsoft did in software for personal computers, or PCs). One reason may be that the rapid rise of the internet, originally an obscure academic network funded by America’s Department of Defence, took everyone by surprise. “The internet was able to develop quietly and organically for years before it became widely known,” writes Jonathan Zittrain, a professor at Harvard University, in his 2008 book, “The Future of the Internet—And How To Stop It”. In other words, had telecoms firms, for instance, suspected how big it would become, they might have tried earlier to change its rules.

Whatever the cause, the open internet has been a boon for humanity. It has not only allowed companies and other organisations of all sorts to become more efficient, but enabled other forms of production, notably “open source” methods, in which groups of people, often volunteers, all over the world develop products, mostly pieces of software, collectively. Individuals have access to more information than ever, communicate more freely and form groups of like-minded people more easily.

Even more important, the internet is an open platform, rather than one built for a specific service, like the telephone network. Mr Zittrain calls it “generative”: people can tinker with it, creating new services and elbowing existing ones aside. Any young company can build a device or develop an application that connects to the internet, provided it follows certain, mostly technical conventions. In a more closed and controlled environment, an Amazon, a Facebook or a Google would probably never have blossomed as it did.


Forces of fragmentation

However, this very success has given rise to the forces that are now pulling the internet apart. The cracks are most visible along geographical boundaries. The internet is too important for governments to ignore. They are increasingly finding ways to enforce their laws in the digital realm. The most prominent is China’s “great firewall”. The Chinese authorities are using the same technology that companies use to stop employees accessing particular websites and online services. This is why Google at first decided to censor its Chinese search service: there was no other way to be widely accessible in the country.

But China is by no means the only country erecting borders in cyberspace. The Australian government plans to build a firewall to block material showing the sexual abuse of children and other criminal or offensive content. The OpenNet Initiative, an advocacy group, lists more than a dozen countries that block internet content for political, social and security reasons. They do not need especially clever technology: governments go increasingly after dominant online firms because they are easy to get hold of. In April Google published the numbers of requests it had received from official agencies to remove content or provide information about users. Brazil led both counts (see chart 1).

Not every request or barrier has a sinister motive. Australia’s firewall is a case in point, even if it is a clumsy way of enforcing the law. It would be another matter, however, if governments started tinkering with the internet’s address book, the Domain Name System (DNS). This allows the network to look up the computer on which a website lives. If a country started its own DNS, it could better control what people can see. Some fear this is precisely what China and others might do one day.

To confuse matters, the DNS is already splintering for a good reason. It was designed for the Latin alphabet, which was fine when most internet users came from the West. But because more and more netizens live in other parts of the world—China boasts 420m—last October the Internet Corporation for Assigned Names and Numbers, the body that oversees the DNS, allowed domain names entirely in other scripts. This makes things easier for people in, say, China, Japan or Russia, but marks another step towards the renationalisation of the internet.

Many media companies have already gone one step further. They use another part of the internet’s address system, the “IP numbers” that identify computers on the network, to block access to content if consumers are not in certain countries. Try viewing a television show on Hulu, a popular American video service, from Europe and it will tell you: “We’re sorry, currently our video library can only be streamed within the United States.” Similarly, Spotify, a popular European music-streaming service, cannot be reached from America.

Yet it is another kind of commercial attempt to carve up the internet that is causing more concern. Devotees of a unified cyberspace are worried that the online world will soon start looking as it did before the internet took over: a collection of more or less connected proprietary islands reminiscent of AOL and CompuServe. One of them could even become as dominant as Microsoft in PC software. “We’re heading into a war for control of the web,” Tim O’Reilly, an internet savant who heads O’Reilly Media, a publishing house, wrote late last year. “And in the end, it’s more than that, it’s a war against the web as an interoperable platform.”

The trend to more closed systems is undeniable. Take Facebook, the web’s biggest social network. The site is a fast-growing, semi-open platform with more than 500m registered users. Its American contingent spends on average more than six hours a month on the site and less than two on Google. Users have identities specific to Facebook and communicate mostly via internal messages. The firm has its own rules, covering, for instance, which third-party applications may run and how personal data are dealt with.

Apple is even more of a world apart. From its iPhone and iPad, people mostly get access to online services not through a conventional browser but via specialised applications available only from the company’s “App Store”. Granted, the store has lots of apps—about 250,000—but Apple nonetheless controls which ones make it onto its platform. It has used that power to keep out products it does not like, including things that can be construed as pornographic or that might interfere with its business, such as an app for Google’s telephone service. Apple’s press conference to show off its new wares on September 1st was streamed live over the internet but could be seen only on its own devices.

Even Google can be seen as a platform unto itself, if a very open one. The world’s biggest search engine now offers dozens of services, from news aggregation to word processing, all of which are tied together and run on a global network of dozens of huge data-centres. Yet Google’s most important service is its online advertising platform, which serves most text-based ads on the web. Being the company’s main source of revenue, critics say, it is hardly a model of openness and transparency.

There is no conspiracy behind the emergence of these platforms. Firms are in business to make money. And such phenomena as social networks and online advertising exhibit strong network effects, meaning that a dominant market leader is likely to emerge. What is more, most users these days are not experts, but average consumers, who want secure, reliable products. To create a good experience on mobile devices, which more and more people will use to get onto the internet, hardware, software and services must be more tightly integrated than on PCs.


Net neutrality, or not?

Discussion of these proprietary platforms is only beginning. A lot of ink, however, has already been spilt on another form of balkanisation: in the plumbing of the internet. Most of this debate, particularly in America, is about “net neutrality”. This is one of the internet’s founding principles: that every packet of data, regardless of its contents, should be treated the same way, and the best effort should always be made to forward it.

Proponents of this principle want it to become law, out of concern that network owners will breach it if they can. Their nightmare is what Tim Wu, a professor at Columbia University, calls “the Tony Soprano vision of networking”, alluding to a television series about a mafia family. If operators were allowed to charge for better service, they could extort protection money from every website. Those not willing to pay for their data to be transmitted quickly would be left to crawl in the slow lane. “Allowing broadband carriers to control what people see and do online would fundamentally undermine the principles that have made the internet such a success,” said Vinton Cerf, one of the network’s founding fathers (who now works for Google), at a hearing in Congress.

Opponents of the enshrining of net neutrality in law—not just self-interested telecoms firms, but also experts like Dave Farber, another internet elder—argue that it would be counterproductive. Outlawing discrimination of any kind could discourage operators from investing to differentiate their networks. And given the rapid growth in file-sharing and video (see chart 2), operators may have good reason to manage data flows, lest other traffic be crowded out.

The issue is not as black and white as it seems. The internet has never been as neutral as some would have it. Network providers do not guarantee a certain quality of service, but merely promise to do their best. That may not matter for personal e-mails, but it does for time-sensitive data such as video. What is more, large internet firms like Amazon and Google have long redirected traffic onto private fast lanes that bypass the public internet to speed up access to their websites.

Whether such preferential treatment becomes more widespread, and even extortionary, will probably depend on the market and how it is regulated. It is telling that net neutrality has become far more politically controversial in America than it has elsewhere. This is a reflection of the relative lack of competition in America’s broadband market. In Europe and Japan, “open access” rules require network operators to lease parts of their networks to other firms on a wholesale basis, thus boosting competition. A study comparing broadband markets, published in 2009 by Harvard University’s Berkman Centre for Internet & Society, found that countries with such rules enjoy faster, cheaper broadband service than America, because the barrier to entry for new entrants is much lower. And if any access provider starts limiting what customers can do, they will defect to another.

America’s operators have long insisted that open-access requirements would destroy their incentive to build fast, new networks: why bother if you will be forced to share it? After intense lobbying, America’s telecoms regulators bought this argument. But the lesson from elsewhere in the industrialised world is that it is not true. The result, however, is that America has a small number of powerful network operators, prompting concern that they will abuse their power unless they are compelled, by a net-neutrality law, to treat all traffic equally. Rather than trying to mandate fairness in this way—net neutrality is very hard to define or enforce—it makes more sense to address the underlying problem: the lack of competition.

It should come as no surprise that the internet is being pulled apart on every level. “While technology can gravely wound governments, it rarely kills them,” Debora Spar, president of Barnard College at Columbia University, wrote several years ago in her book, “Ruling the Waves”. “This was all inevitable,” argues Chris Anderson, the editor of Wired, under the headline “The Web is Dead” in the September issue of the magazine. “A technology is invented, it spreads, a thousand flowers bloom, and then someone finds a way to own it, locking out others.”

Yet predictions are hazardous, particularly in IT. Governments may yet realise that a freer internet is good not just for their economies, but also for their societies. Consumers may decide that it is unwise to entrust all their secrets to a single online firm such as Facebook, and decamp to less insular alternatives, such as Diaspora.

Similarly, more open technology could also still prevail in the mobile industry. Android, Google’s smart-phone platform, which is less closed than Apple’s, is growing rapidly and gained more subscribers in America than the iPhone in the first half of this year. Intel and Nokia, the world’s biggest chipmaker and the biggest manufacturer of telephone handsets, are pushing an even more open platform called MeeGo. And as mobile devices and networks improve, a standards-based browser could become the dominant access software on the wireless internet as well.

Stuck in the slow lane

If, however, the internet continues to go the other way, this would be bad news. Should the network become a collection of proprietary islands accessed by devices controlled remotely by their vendors, the internet would lose much of its “generativity”, warns Harvard’s Mr Zittrain. Innovation would slow down and the next Amazon, Google or Facebook could simply be, well, Amazon, Google or Facebook.

The danger is not that these islands become physically separated, says Andrew Odlyzko, a professor at the University of Minnesota. There is just too much value in universal connectivity, he argues. “The real question is how high the walls between these walled gardens will be.” Still, if the internet loses too much of its universality, cautions Mr Werbach of the Wharton School, it may indeed fall apart, just as world trade can collapse if there is too much protectionism. Theory demonstrates that interconnected networks such as the internet can grow quickly, he explains—but also that they can dissolve quickly. “This looks rather unlikely today, but if it happens, it will be too late to do anything about it.”

Out Of Sight, Out Of Mind

In diplomatic parlance, the term "frozen conflict" generally refers to unresolved disputes affecting countries of the Black Sea region. But in the post-ideological, non-interventionist age that dawned with the fall of George Bush and Tony Blair and the rise of new, ruthlessly pragmatic, self-interested great powers such as China and India, a widening range of intractable conflicts, from Somalia, Kashmir and Kurdistan to Kyrgyzstan, Burma and Tibet might fairly be described as frozen, too.

In many if not most of such cases, external conflict-resolution efforts are underpowered, stalled, failing, or nonexistent. The appeals of pressure groups, thinktanks and activists increasingly fall on deaf ears. The US and its junior partner, Britain, no longer actively seek to spread freedom and democracy across the globe. Instead, Washington has "reset" relations with authoritarian Russia, sought a strategic accommodation with communist China, moved to cut its losses in still shambolic Iraq and Afghanistan, and is aggressively arming Middle East autocrats.

What George Bush Sr called the "vision thing", exemplified by his bid to build a post-Soviet, post-cold war "new world order", is almost wholly lacking now. Today's more blinkered emphasis is on trade, oil and security, not self-determination or human rights. Diplomacy, in its highest form of independent, impartial mediation, is out of fashion. Only the current American-led peace efforts in Israel-Palestine contradict the overall trend. Even there, Barack Obama was obliged to justify his intervention by redefining the conflict as a threat to US national interests.

The UN, ever a convenient scapegoat, is blamed more often than not for failures in tackling outrages such as the murderous treatment of Tamils in Sri Lanka or Tibetans in China. But, as always, it is the member states, and particularly the security council's veto-wielding permanent five, that carry prime responsibility for collective action or, more commonly, inaction. Thus, for example, the major powers have put expediency before principle in tacitly agreeing not to pursue Sudan's indicted president, Omar al-Bashir, for alleged war crimes, at least until the looming issue of southern Sudan's secession is settled. Likewise, the Darfur peace talks are on the backburner.

Muhammad Farooq Rehmani, chairman of the Jammu and Kashmir People's Freedom League and former convenor of the All Parties Hurriyat Conference opposition coalition, bears eloquent witness to the invidious consequences of such neglect. A journalist, author and political activist, he has spent nearly 10 years in jail, on and off, since first being arrested by Indian security forces in 1968. Kashmiris want the withdrawal of the Indian army and a plebiscite on self-determination, as promised repeatedly by the UN since 1947, he said. They are still waiting.

"If the killing of innocents continues, the violence could get worse," Rehmani, who lives in exile in Islamabad, said in London this week. This summer's clashes, curfews and security crackdowns in the state capital Srinagar and elsewhere might only be termed an "uprising" that could be exploited by Islamist jihadis. Yet powers such as the US and Britain were reluctant to pressure a newly important India for a deal, he said. There was no peace process, no peace, and no prospect of it.

Sadly, Kashmir's plight is unexceptional. Attempts by Turkey's Kurds to win greater autonomy have stalled in the past year, mirroring the bigger problems facing an unrecognised Kurdish nation straddling Turkey, Iran, Iraq and Syria. But there is zero international appetite for tackling the Kurdish question. Despite years of western hand-wringing over terrorism, piracy and immigration, Somalia remains a de facto no-go area for international diplomacy; likewise long-suffering Zimbabwe; likewise Thailand's disadvantaged southern Malay minority; the much put-upon Uighurs of China's Xinjiang province; and the Muslim peoples of the Russian Caucasus.

Even where the international community has stepped in, lack of leadership, selfish calculation, and a craven reluctance to make a stand increasingly characterise much of what is happening now. Georgia's South Ossetia and Abkhazia regions remain under Russian occupation, despite the French-brokered 2008 deal for a troop withdrawal; Burma's criminal generals carry on regardless of international sanctions; and even Kosovo, that great test-bed of liberal humanitarian interventionism, is still too weak and divided to leave to its own devices, more than 10 years after its "liberation".

It may be this apparent diplomatic drift, this reluctance of individual governments and collectives such as the EU to risk new international entanglements or enforce existing rules and standards, comes in reaction to the ideologically driven excesses of the Bush years. Perhaps it is linked to the economic downturn in the west, with falling business confidence matched by falling diplomatic and political confidence. But perhaps, more than anything, it is the product of a new, narrow, self-serving national self-interestedness – a sort of Tea Party philosophy writ large in which charity begins at home, the weak go to the wall, and the devil take the hindmost. Whatever the reason, it's all very short-sighted, and dangerous, too.

SINCE January 2009 The Economist has been banned or censored in 12 of the 190-odd countries in which it is sold, with news-stand (as opposed to subscription) copies particularly at risk. India, the only democracy on our list, has censored 31 issues and at first glance might look like the worst culprit. However its censorship consists of stamping “Illegal” on maps of Kashmir because it disputes the borders shown. China is more proscriptive. Distributors destroy copies or remove articles that contain contentious political content, and maps of Taiwan are usually blacked out. In Sri Lanka both news-stand and subscription copies with coverage of the country may be confiscated at customs. They are then released a couple of weeks later (sometimes sooner if the story is also reported by another news outlet). In Malaysia the information ministry blacks out some stories that it judges may offend Muslims, among other things. And in Libya, four consecutive editions were confiscated in late August/early September 2009, the first of which featured a piece critical of Muammar Qaddafi.

Images can also prompt action. The cover of last year's Christmas issue showing Adam and Eve was censored in five countries. Malaysian officials covered up Eve's breasts. Pakistan objected to the depiction of Adam, which it said broke a prohibition on depicting Koranic figures.
